Hinduism being one of the pagan religions, incorporates practices of this sort. In physical terms, the Lingam (Tamil), Ling(Sanskrit) denotes the erect male reproductive organ. It has a base called Yoni which denotes the female reproductive organ. The two legends as far as I know I shall reveal with brief details.

The story of Mahashivaratri:

Two of the triads of Hindu Gods, Brahma and Vishnu were having a nasty dispute as to who is more powerful. Witnessing the horrifying fight it evolved into, the other gods asked Shiva to intervene. Lord Shiva therefore appeared between them assuming the form of a flaming Lingam (the phallic symbol) and challenged the quarreling Gods to find the Aadhi (Beginning) and the Antha (End) of it. The magnitude of it scared the lords. However, they decided to find an end of it each. Lord Brahma took the form of a swan and flew skyward; and Lord Vishnu took the form of a boar and headed to the land. Even after traversing what seemed like a million miles, they were unable to locate either of the ends.

Brahma came across a Ketaki flower on his way and exhausted as he was, he made the Ketaki flower to assent to the lie that Lord Brahma had seen the top of the cosmic column where the flower had previously resided and confronted this to Lord Vishnu. At that moment, the central part of the column split open and Lord Shiva revealed himself. Enraged by Brahma's false claim, he cursed that he will have no temples and therefore, he will not be worshiped  He also punished the Ketaki flower by declaring it to be unfit as an offering for worship.

Lord Shiva ended the fight explaining that both Brahma and Vishnu were born out of him and that the three of them had a distinguished purpose (creation, preservation and destruction) and it is not sensible to argue about the supremacy of each other as each of them were equally essential for the cosmic routine.

Since it was on the 14th day in the dark fortnight of the month of Phalguna that Shiva first manifested himself in the form of a Linga, the day is extremely auspicious and is celebrated as Mahashivaratri - the grand night of Shiva.

Story as per the Shiva Purana:

To test the devotion of the sages in the forest of Daaruk, Lord Shiva came in the form of an Avadhooth (a naked man) holding his penis. The wives of some sages were bewildered who ran away at the sight and the other wives were rather excited and approached the Lord. When the great sages saw the Avadhooth engrossed in perverse activities with their wives,  they were infuriated and cursed that his phallus should fall on the ground. As per the curse, the Lingam fell down and began burning every place it went to, which included the Earth, the Paathaalam/Paathaal (underworld) and the Swargam/Swarg(heaven)

Unable to comprehend the Shiva Maayam, the sages and gods approached Lord Brahma who replied that a guest (even in the form of an Avadhooth) should be treated with respect. As the sages had cursed him instead of respecting him, the Lingam would not become stationary which bodes bad for all the three worlds. The solution which Lord Brahma then revealed was that the gods and sages had to propitiate goddess Paarvathi and plead her to assume the form of Yoni so it could hold the Lingam.

Lord Brahma also stated that a pot shall be placed over it and water from holy centers shall be poured into the pot along with the sprouts of Doorvaa and barley invoked with Vaidik Mantras. So the penis was held in the vagina thus shall be drenched in water with Shat Rudriya Mantras. The Shiva Lingam then shall be propitiated with the offerings of sandal paste, fragrant flowers, incense, food offerings, holy hymns and Bhajans.

Thus pleased, Lord Shiva tells the gods and sages that if the Ling is supported by the Yoni, it will be pacified at any cost and that no woman other than Paarvathi can hold his phallus.

Why we worship the symbolic representation:

It is the Lingam (with the Yoni) that creates life. This power harnessed properly yields pure creative energy. It is this energy which when subdued properly leads to the awakening of the Kundalini in men. All the sages who reached the stage of enlightenment initially controlled and redirected the powers of the Lingam which leads one towards unbridled power in the domain of spirituality. As for the women, they worship the Lingam for attaining a good suitor and for the well-being of their better-half.
